Resisting $40/bbl, Russia & some ‘crude’ ratings

Following two successive week-on-week declines of 6% or over, last Friday’s close brought some respite for Brent oil futures, although the WTI front month contract continued to extend losses. In fact, the US benchmark has been ending each Friday since June 12 at a lower level compared to the week before (see graph, click to enlarge).
 
Will a $40-floor breach happen? Yes. Will oil stay there? No. That’s because market fundamentals haven’t materially altered. Oversupply and lacklustre demand levels are broadly where they were in June. We still have around 1.1 to 1.3 million barrels per day (bpd) of extra oil in the market; a range that’s held for much of 2015. Influences such as Iran’s possible addition to the global crude oil supply pool and China not buying as much have been known for some time.

The latest market commotion is sentiment driven, and it’s why the Oilholic noted in a recent Forbes column that 2016-17 futures appear to be undervalued. People seem to be making calls on where we might be tomorrow based on the kerfuffle we are seeing today!

Each set of dire data from China, inventory report from the Energy Information Administration (EIA), or a gentle nudge from some country or the other welcoming Iran back to the market (as Switzerland did last week) has a reactive tug at benchmarks. The Oilholic still believes Brent will gradually creep up to $60-plus come the end of the year, with supply corrections coming in to the equation over the remainder of this year.

Away from pricing, there is one piece of very interesting backdated data. According to the EIA, Russia’s oil and gas sector weathered both the sanctions as well as the crude price decline rather well.

For 2014, Russia was the world's largest producer of crude oil, including lease condensate, and the second-largest producer of dry natural gas after the US. Russia exported more than 4.7 million bpd of crude oil and lease condensate in 2014, the EIA concluded based on customs data. Most of the exports, or 98% if you prefer percentages, went to Asian and European importers.

Where Russian production level would be at the end of 2015 remains the biggest market riddle. Anecdotal and empirical evidence points to conducive internal taxation keeping the industry going. However, as takings from oil and gas production and exports, account for more than half of Russia's federal budget revenue – it is costing the Kremlin.

Finally, two ratings notes from Fitch over the past fortnight are worth mentioning. The agency has revised its outlook on BP's long-term Issuer Default Rating (IDR) to ‘Positive’ from ‘Negative’ and affirmed the IDR at 'A'.

The outlook revision follows BP's announcement that it has reached an agreement in principle to settle federal, state and local Deepwater Horizon claims for $18.7bn, payable over 18 years. “We believe the deal has significantly reduced the uncertainty around BP's overall payments arising from the accident and hence has considerably strengthened the company's credit profile,” Fitch said.

The agency added there was a real possibility for an upgrade to 'A+' in the next 12 to 18 months, depending on how things pan out and BP's upstream business profile does not show any significant signs of weakening, such as falling reserves or production.

Elsewhere, and unsurprisingly, Fitch downgraded the beleaguered Afren to ‘D’ following the management's announcement on July 31 that it had taken steps to put the company into administration. The company's senior secured rating has been affirmed at 'C', and the Recovery Rating (RR) revised to 'RR5' from 'RR6'.

As discussions with creditors aimed at recapitalising the company failed, the appointment of administrators was made with the consent of the company's secured creditors who saw it as an “important step in preserving value of Afren's subsidiaries”. It is probably the only “value” left after a sorry tale of largely self-inflicted woes. That’s all for the moment folks, keep reading, keep it ‘crude’!

The difficult art of marketing ‘Big Oil’

Given the historical and perhaps customary negativity surrounding oil and gas majors in the best of times, working on their marketing pitches and brand equity enhancement is not for the faint hearted.

Environmental disasters and subsequent public relations fiascos in wake of incidents such as Exxon Valdez and BP’s Gulf of Mexico oil spill have only reinforced negative perceptions about ‘Big Oil’ in the minds of many. 

It all dates way back to Standard Oil, a company often castigated for its practices in the last century, writes Mark Robinson, professor of marketing at Virginia International University, in his recent work Marketing Big Oil published by Palgrave Pivot.

With pitfalls aplenty for oil and gas marketing professionals, the author has attempted to offer guidance on the arduous task by going well beyond the mundane 'do’s' and 'don’ts' in a book of just under 160 pages, split into five parts and 17 splendidly sequenced chapters. As it happens, Robinson knows more than a thing or two about marketing Big Oil, having been an industry executive at Deloitte’s Global Energy & Resources Group and ExxonMobil.

His book provides adequate subjective treatment, lessons from history and what approaches to adopt if marketing Big Oil is what you do or intend to do. Starting with the historical context provided by Standard Oil, the author leads readers on to present day challenges faced by oil and gas companies as we’ve come to know them.

The Oilholic really liked Robinson’s no holds barred analysis of marketing and branding exercises undertaken by industry participants and his detailed examination of what worked and what tanked given the millions that were spent. The author says throwing money at a campaign is no guarantor of success as many companies within the sector have found out to their cost.

Managing pitfalls forms an integral part of Robinson’s message; just ask BP with its ‘Beyond Petroleum’ slogan. Perceived disconnect between the slogan, what the company was up to, and subsequent events made it sound farcical. The saga, what went wrong with the campaign and lessons in its wake are described in some detail by the author.

Additionally, a part of the book is dedicated to managing a brand crisis. The entire text is well referenced and accompanied by 14 brand lessons treating various crucial marketing facets. Analysis of the industry's use of social media, e-commerce, mobile apps and digital advertising is fascinating too.

Overall, Robinson’s engaging and timely book on a complex marketing arena brings forth some 'crude' home truths, backed up by historical context and lessons from the corporate world, all weaved into a balanced industry perspective on the state of affairs in a digitally savvy world.

Budding marketing professionals as well as industry veterans, and those interested in how some of world’s biggest oil and gas companies succeed (or fail) in etching their global brand equity would find this book to be a thoroughly good read.

A crude walk down 'Exploration Drive'

The Oilholic finds himself in the 'Granite City' or the 'Oil capital of Europe' as Aberdeen, Scotland has recently come to be known as. Given that context, a street named Exploration Drive in the city's Energy Park has a nice ring to it. In what has been an interesting week – news-wise, market reports-wise and otherwise – right up to this morning, it's good to be here, meeting old friends and making yet newer ones during been. While this blogger's flight got in on time, blustery conditions so common in this part of the world saw one plane overshoot the runway and the airport closed for a few hours

That wasn't the only news in town. Reports of the Libyan PM first getting kidnapped and then released, flooded the wires and Shell – Nigeria’s oldest IOC operator – has put up four oil blocks there feeding the Bonny Terminal (the country’s oldest export facility) up for sale, according to the FT.

The chatter, if formally confirmed, would be seen as a retreat by the oil major from a part of the world where theft of crude from pipeline infrastructure is rampant. Shell it seems is getting mighty fed up of constant damage to its pipelines. Moving on from news, it is worth summarising a couple of interesting notes put out by Moody's these past few weeks.
 
In the first, the ratings agency opines that BP can tolerate a moderate penalty related to the 2010 Gulf of Mexico oil spill without compromising its credit quality. However, a severe penalty resulting from a finding of gross negligence would change the equation according to Moody's, with Phase 2 of the trial to determine limitation and liability having begun stateside.

"BP can tolerate about US$40 billion in penalties, after taxes, under its A2, Prime-1 ratings. A ruling in line with the company's current $3.5 billion provision would leave some headroom to absorb other charges, including settlement costs from payouts awarded for business economic loss claims, which ultimately depend on the interpretation of the Economic and Property Damages Settlement Agreement," Moody's noted.

Other defendants in the case include Transocean, Halliburton and Anadarko. Of these, Transocean, which owned the Deepwater Horizon rig, is exposed to sizable fines and penalties. "Indemnifications will protect Transocean from some liabilities. But other items could ultimately cost the company billions of dollars to resolve," says Stuart Miller, senior credit officer at Moody's.

In its second note, the ratings agency said it had downgraded Petrobras' long term debt ratings to Baa1 from A3. The downgrade reflects Petrobras' high financial leverage and the expectation that the company will continue to have large negative cash flow over the next few years as it pursues its capital spending programme.

With that programme being the largest among its peers, Petrobras' spending in 2013 could be almost double its internally generated cash flow. The company's total debt liabilities increased in the first half of 2013 by $16.3 billion, or $8.36 billion net of cash and marketable securities, and should increase again in 2014, based on an outlook for negative cash flow through 2014 and into 2015. The outlook remains negative, Moody's adds.

Moving away from companies to countries, global analytics firm IHS has concluded that North America’s "Tight Oil" phenomenon is poised to go global. In its latest geological study – Going Global: Predicting the Next Tight Oil Revolution – it says the world has large 'potential technical' recoverable resources of tight oil, possibly several times those of North America.
 
In particular, the study identified the 23 "highest-potential" plays throughout the world and found that the potential technically recoverable resources of just those plays is likely to be 175 billion barrels – out of almost 300 billion for all 148 play areas analysed for the study.

While it is too early to assess the proportion of what could be commercially recovered, the potential is significant compared to the commercially recoverable resources of tight oil (43 billion barrels) estimated in North America by previous IHS studies. The growth of tight oil production has driven the recent surge in North American production. In fact, the USA is now the world largest 'energy' producer by many metrics.

"Before the tight oil revolution people thought oil supply would start to fall slowly in the longer term, but now it is booming. This is important because Russian production has been hovering at the same level for some time, and now the US will exceed the Russia’s total oil and gas production," says Peter Jackson, vice president of upstream research at IHS CERA.

In IHS' view, Russian oil production is unlikely to rise in the medium term. In fact, the firm anticipates that it will start falling because of the lack of investment in exploration in emerging areas such as the Arctic and new plays such as tight oil. "But of course, there is a long lead time between deciding to invest and exploring and then getting that oil & gas out of the ground," Jackson adds.

North America's growth in supply from the tight oil and shale revolution means that the USA is now less worried about the security of energy supply. It is now even thinking of exporting LNG, which would have been unheard of ten years ago, as the Oilholic noted from Chicago earlier this year.

This is having an impact on the direction of exports around the world changing direction, from West to East, for example to China and post-Fukushima Japan. Furthermore, light sweet West African crudes are now switching globally, less directed to the US and increasingly to Asian jurisdictions.

OPEC, which is likely to increase its focus in favour of Asia as well, published its industry outlook earlier this month. While its Secretary General Abdalla Salem el-Badri refused to be drawn in to what production quota it would set later this year, he did say a forecast drop in demand for OPEC's oil was not large.

The exporters' group expects demand for its crude to fall to 29.61 million bpd in 2014, down 320,000 bpd from 2013, due to rising non-OPEC supply. "Tight oil" output would be in decline by 2018 and the cost of such developments means that a sharp drop in oil prices would restrain supplies, Badri said.

"This tight oil is hanging on the cost. If the price were to drop to $60 to $70, then it would be out of the market completely." He does have a point there and that point –  what oil-price level would keep unconventional, difficult-to-extract and low-yield projects going – is what the Oilholic is here to find out over the next couple of days. BP’s settlement expensive but sound

As BP received the biggest criminal fine in US history to the tune of US$4.5 billion related to the 2010 Gulf of Mexico oil spill, the Oilholic quizzed City analysts over what they made of it. Overriding sentiment of market commentators was that while a move to settle criminal charges in this way was expensive for BP, it was also a sound one for the oil giant.
 
Beginning with what we know, according to the US Department of Justice (DoJ), BP has agreed to plead guilty to eleven felony counts of misconduct or neglect of ships officers relating to the loss of 11 lives, one misdemeanour count under the Clean Water Act, one misdemeanour count under the Migratory Bird Treaty Act and one felony count of obstruction of Congress.
 
Two BP workers - Robert Kaluza and Donald Vidrine - have been indicted on manslaughter charges and an ex-manager David Rainey charged with misleading Congress according to the Associated Press. The resolution is subject to US federal court approval. The DoJ will oversee BP handover US$4 billion, including a US$1.26 billion fine as well as payments to wildlife and science organisations.
 
BP will also pay US$525 million to the US SEC spread over three years. The figure caps the previous highest criminal fine imposed on pharmaceutical firm Pfizer of US$1.2 billion. City analysts believe BP needed this settlement so that it can now focus on defending itself against pending civil cases.
 
“It was an expensive, but necessary closure that BP needed on one legal fronts of several,” said one analyst. The 2010 Deepwater Horizon disaster killed 11 workers and released millions of barrels of crude into the Gulf of Mexico which took 87 days to plug.
 
The company is expected to make a final payment of US$860 million into the US$20 billion Gulf of Mexico compensation fund by the end of the year. BP’s internal investigation about the incident had noted that, “multiple companies, work teams and circumstances were involved over time.”
 
These companies included Transocean, Halliburton, Anadarko, Moex and Weatherford. BP has settled all claims with Anadarko and Moex, its co-owners of the oil well and contractor Weatherford. It received US$5.1 billion in cash settlements from the three firms which was put into the Gulf compensation fund.
 
BP has also reached a US$7.8 billion settlement with the Plaintiffs' Steering Committee, a group of lawyers representing victims of the spill. However, the company is yet to reach a settlement with Transocean, the owner of the Deepwater Horizon rig and engineering firm Halliburton. A civil trial that will determine negligence is due to begin in New Orleans in February 2013.
 
Jeffrey Woodruff, Senior Director at Fitch Ratings, felt that the settlement was a positive move but key areas of uncertainty remained. “Although the settlement removes another aspect of legal uncertainty, it does not address Clean Water Act claims, whose size cannot yet be determined. It is therefore too early for us to consider taking a rating action,” he added.
 
Fitch said in July, when revising the company's Outlook to Positive, that BP should be able to cover its remaining legal costs without impairing its financial profile, and that a comprehensive settlement of remaining liabilities for US$15 billion or less would support an upgrade.
 
Recent asset sales have also strengthened BP's credit profile. Last month, BP posted a third quarter underlying replacement cost profit, adjusted for non-operating items and fair value accounting effects, of US$5.2 billion. The figure is down from US$5.27 billion recorded in the corresponding quarter last year but up on this year's second quarter profit of US$3.7 billion.
 
“The company has realised US$35 billion of its US$38 billion targeted asset disposal programme at end the end of the third quarter of 2012. Proceeds from the sale of its 50% stake in TNK-BP in Russia will further improve its liquidity, supporting our view that the company can meet legal costs without impairing its profile,” Woodruff concluded.
 
Meanwhile, Moody’s noted that the credit rating and outlook for Transocean (currently Baa3 negative), which is yet to settle with BP, was unaffected by the recent development.
 
Stuart Miller, Moody's Senior Credit Officer, said, "The big elephant in the room for Transocean is its potential exposure to Clean Water Act fines and penalties as owner of the Deepwater Horizon rig. The recent agreement between BP and DoJ did not address the claims under the Act."
 
However, he felt that Transocean will ultimately settle with the DoJ, and there was a good chance that the amount may be manageable given the company’s current provision level and cash balances.
 
“But if gross negligence is proven, a very high legal standard, the settlement amount could result in payments by Transocean in excess of its current provision amount,” Miller concluded.

Farewell to India, global spills & crude pricing!

After a short trip to India, the Oilholic bids farewell to Delhi via its swanky impressive new terminal at Indira Gandhi International airport which the city's residents can be justifiably proud of. However, the financial performance of its national carrier – Air India – which is bleeding cash and could not possibly survive without government subsidy leaves a lot to be desired. Just as the Oilholic was checking in thankfully, for his British Airways flight home, news emerged that Air India had been denied jet fuel for almost four hours overnight on account of non-payment of bills.

Doubly embarrassing was the fact that those holding back fuel for the beleaguered national carrier were NOCs - Indian Oil, Bharat Petroleum and Hindustan Petroleum! Who can blame the trio, for Indian newspapers claimed that Air India owed in excess of INR 40 billion (US$812.8 million) in unpaid fuel bills.

So much so that in 2011 Indian NOCs put the airline on a “cash-and-carry” deal, requiring it to pay every time it refuelled its planes, rather than get a 90-day grace period usually given to airlines. Despite a merger with Indian Airlines in 2007, Air India continues to struggle even in a market as busy and vibrant as India where domestic, regional and international carriers are mushrooming (though not all of them successfully; just ask Kingfisher Airlines).

Away from Indian airports and airlines to crude matters, the US Eastern District Court of Louisiana issued a partial summary judgment on January 31, 2012 on BP’s indemnity obligations in wake of the Gulf of Mexico oil spill versus Halliburton’s liability. The summary states that BP must indemnify Halliburton for any third party claims related to pollution and contamination that did not arise from Halliburton's own actions. In addition, the indemnity is valid even if Halliburton is found to be grossly negligent, although the indemnity could be voided if Halliburton committed fraud. Ratings agency Moody's says the ruling is “modestly credit positive” for Halliburton and does not affect it its A2 rating with a stable outlook at this time.

Meanwhile, in an ongoing offshore spill in Nigeria, agency reports suggest that it may take Chevron around 100 days to drill a relief well at the site of a deadly blowout incident off the country’s soiled coastline last month. A Bloomberg report published in Business Week notes that another environmental catastrophe may be unfolding.

Continuing with the depressing subject of spills, Petrobras says that no more traces of oil were found in the sea during overflights carried out on Friday in the Carioca Nordeste spill site, in the Santos Basin. Therefore, in accordance with the procedures laid down in the country’s Emergency Plan, the contingency actions have been demobilised.

Petrobras says it will now only request approval to resume the Carioca Nordeste Extended Well Test after the investigation concerning the causes of the incident has been completed. The company emphasises that the rupture took place in the pipeline connecting the well to the platform. So no oil leaked at the well, which was closed automatically after the pipeline broke. As such, the incident did not take place in the pre-salt layer, which is nestled at a depth of over 2,000 meters under the seabed.

On a crude pricing note before flying home – while in India, the Oilholic notes that none of the main global equity indices have provided market direction as the weekend approaches and the Greek situation weighs heavily on investor sentiment. Amid crudely bearish trends, caution is the byword ahead of US employment data and the continuing Greek tragedy. The fact that both benchmarks - Brent and WTI - are resisting their current levels is down to the rhetoric by and on Iran. Thats all for the moment folks, keep reading, keep it ‘crude’!

Crude India & its ‘One Lakh ki Gaadi’!

After a gap of nearly five years since the Oilholic’s last visit to India, yours truly arrived in Delhi on Friday to witness a ‘crudely’ altered landscape. Every conceivable brand of automobile is now available to Indians for a price. Swanky new shopping malls, new flyovers and never ending housing and commercial construction now grace the Capital’s landscape (and suburbs). All of these are intertwined with a super-congested roads network and a really decent mass transit system.

The Oilholic was particularly keen to spot a ‘One Lakh ki Gaadi’ (INR1 Lakh car) which in other words simply implies a car costing INR10000 (a ‘Lakh’) or US$2000 – the brainchild of Tata Motors. It was launched 2009 amid global headlines. However surprisingly, you’d be hard pressed to locate a Tata Nano (which is its official name) easily in the Indian capital.

It took the Oilholic a good few hours and a walkabout in an underground parking lot to finally locate one to click for his blog. The reason is as clear as the model’s sales data for Tata Motors – the current owners of Jaguar / Land Rover. The company set the Nano’s sales of target at 25,000 per month but in actual fact moves car units well below the target. Its plant which is capable of producing 250,000 Nanos barely manufactures 10,000 a month.

The reason is clearly apparent – the poor man shunned the ‘affordable’ car and status conscious middle and upper class income groups simply did not wish to be associated with it. Safety concerns also hit sales sentiment after news emerged that a number of Nanos saw engine fires.

Furthermore, rising Indian inflation has put paid to the “One Lakh” tag as well. The tag was in any case only applicable to base model - sold rather unintelligently without air conditioning in India’s sweltering heat where temperatures often touch 40 degree centigrade. Even the base model now costs INR1.41 Lakh or approximately US$2810 at current exchange rates. Should you need one with all the trimmings, you’d probably need close to INR2 Lakh.

The company is now trying desperately to repair the Nano’s image. According to a Nano dealer in Noida – a Delhi suburb – Tata Motors is coming up with a scheme to double up the car’s warranty to four years and serve up an INR99 per month maintenance contract. Akin to a model employed by Kia motors in nascent markets, Tata Motors is also looking towards providing cheap car loans with down-payments as low as US$300.

The damage might already have been done, but Tata as a conglomerate has been known to rise to far serious challenges. Reversing Indian acceptance of the Nano is as serious as they come. A word to the wise environmentalists who said the Nano would worsen Indian traffic congestion and raise pollution - the country has managed both quite well without the One Lakh Car's help! 

Moving briefly away from the Nano and speaking of damage, Transocean continues to feel the effects of the BP-Deepwater Horizon Gulf of Mexico spill. On Thursday (Jan 26th), while the Oilholic was up in the air heading to India, a US court ruled that Transocean would be protected under the contract indemnity agreement for claims for compensation by third parties.

While this is positive for Transocean, the Court also ruled the company would not be indemnified for any punitive damages or for any civil penalties and fines assessed to Transocean, if any, under the Clean Water Act (2005). Ratings agency Moody's believes partial summary judgment is credit negative for Transocean with up to US$10 billion of debt affected. That’s all for the moment folks, keep reading, keep it ‘crude’!

Spills, spin, morals & a trusty correspondent!

A corporate scandal, disaster or an implosion always creates an appetite for literature on the subject. Amid a cacophony of books – some hurried, some scrambled and some downright rubbish – you often have to wait for a book that is the real deal. The Oilholic is delighted to say that if BP, its culture, the mother of all oil spills and its underlying causes are of interest to you, then Reuters correspondent Tom Bergin’s book – Spills and Spin: The Inside Story of BP – is the real deal and was well worth the wait.

Perhaps for many potential readers of this book, the author - a former oil broker turned newswire correspondent - would be a familiar name; Bergin’s wire dispatches have been flickering on our Reuters monitors for some time. However, if you were a shade worried that so networked a man as the author would give some within BP an easy ride, then that worry gets smashed to pieces a few pages into the book.

The Oilholic can safely say that in the energy business there are no moral absolutes. On reading Bergin’s account, the “pre-spill” BP it seems lost sight of morals full-stop. In a book of just under 300 pages, split by ten chapters banking on his experience as an oil correspondent, the author notes that what transpired when Deepwater Horizon went up in flames was not some isolated incident. Via a fast paced and gripping narration, he provides an account as well as his conjecture about all things BP and where did it all start to go wrong.

In order to contextualise what led up to the Gulf of Mexico spill and its aftermath, Bergin first examines BP’s history and its trials in some detail, then the transformative impact – for better or for worse – of John Browne, his successor Tony Hayward and corporate decisions throughout their time which transformed a once troubled part player into a big league major.

For over a decade and more, accompanying this transformation was what the author describes as the most sophisticated PR machine of all times which failed miserably when the company faced its biggest modern day crisis thereby making the CEO at the time of the spill – Tony Hayward – the most hated or the most farcical man in America; some say both.

Browne’s ego, his protégés, advertising group WPP-devised “Beyond Petroleum” campaign, safety bungle after safety bungle from Texas to Alaska and boardroom politics are all there warts and all. It would be unfair to pick a component of the book and single it out as your favourite, for the whole book is. However, if one may take the liberty of doing so then Chapter 3 - "There's no such thing as Santa Claus" is the best passage of the book. Maybe the Oilholic is biased in favour of these few pages, for as a CNBC researcher working in the wee hours of the morning I had a firsthand feel of the "PR drive" Bergin refers to in that passage.

Lastly, if you thought a British, excuse me – an Irish writer (as he confesses to announcing himself when Stateside in the days of perceived anti-British sentiment) – may give former CEO Tony Hayward an easy ride then you are being unkind. In the spirit of journalistic integrity, Bergin gives Hayward – a man whom he often had unique access to – what we scribes describe as the “full treatment.”

When I met the author a few days prior to book’s release, he told me his work was not a damnation of a company based on a solitary incident, no matter how horrendous the Gulf spill was. Au contraire, Bergin notes the story of that spill itself did not begin on the night of April 20, 2010 but 20 years ago when a determined John Browne set out to create the largest corporation in the world followed by his successor Hayward’s own determination to succeed and then outdo his mentor.

Having read the book cover to cover and seen the author deliver on his promise, the Oilholic’s overriding thoughts are that Bergin’s Spills and Spin could in the fullness of time be as definitive a book on BP in wake of Macondo as Bethany McLean and Peter Elkind’s Smartest Guys in the Room was in wake of the Enron collapse.

This blogger is happy to recommend the book to fellow oilholics, students of the energy business, those interested in corporate history as well as the horrendous spill itself. Last but not the least, some from the PR industry might wish to read it as well; albeit as a lesson on what to omit from the PR playbook!

Notes on a ‘Crude’ fortnight !

It has been a crude ol’ fortnight and there are loads of things to talk about. But first some “fused” thoughts from the Société Générale press boozer in London yesterday. There was consensus among crude commentators at the French investment bank most of whom asked that with commodities prices having been at or near record levels earlier this year, and subsequently subsiding only modestly, can anyone realistically say scribes or paranoid Western commentators are overstating the significance of China's presence in the global commodities markets? Nope! 

Additionally, should the existing commodities market conditions represent a bubble (of sorts); a deceleration in China could ultimately cause it to burst, they added. Most, but not all, also agreed with the Oilholic that IEA’s move to tap members’ strategic petroleum reserves (SPRs) may push Brent below US$100, but not US$90. At the moment it is doing neither. Finally, it is not yet time to hail shale beyond North America. Population concentration, politics and planning laws in Europe would make Poland a hell of a lot more difficult to tap than some American jurisdictions.

From an informal press party to a plethora of formal events at City law firms; of which there have been quite a few over the Q2 2011. Two of the better ones the Oilholic was invited to last quarter happened to be at Fulbright & Jaworski (May 10) and Clyde & Co (May 19).

The Fulbright event made Iraq and its “re-emergence” as an oil market as its central focus. Partners at the law firm, some of whom were in town from Houston, noted that since 2009 three petroleum licensing rounds have been held in Iraq with deals signed to cover of 51 billion barrels of reserves. There was enthusiastic chatter about the country’s ambitious plans to increase production from approximately 2.4 million barrels per day (bpd) to 12 million bpd by 2017. The Oilholic was also duly given a copy of the Legal guide to doing business in Iraq which regrettably he has so far not found the time to read.

Moving on, the Clyde & Co. event focussed on legal implications one year on from the BP Deepwater Horizon rig explosion. While much of the discussion was along predictable tangents, David Leckie and Georgina Crowhurst of Clyde & Co. drew an interesting comparison between the Piper Alpha tragedy of 1988 in the North Sea and the aftermath of the Gulf of Mexico spill. Agreed that regulatory regimes across the globe are fundamentally different, but observe this – Piper Alpha saw no corporate criminal prosecutions, no individual prosecutions and no top level political criticism. Deepwater Horizon will see FBI criminal and civil investigation, possible individual liability and we all remember President Obama’s “I am furious” remark. Shows how far we have come!

Continuing with Deepwater Horizon fiasco, met Tom Bergin last evening, a former broker turned Reuters oil & gas correspondent and a familiar face in crude circles. His book on BP – the aptly titled Spills and Spin: The Inside Story of BP – is due to be released on July 7th. Admittedly, books on the subject and on BP are aplenty since the infamous mishap of April 20th, 2010 and business book critics call them a cottage industry. However, the Oilholic is really keen to read Bergin’s work as he believes that akin to Bethany “Is Enron Overpriced?” McLean and Peter Elkind’s book on the Enron scandal which was outstanding (and surrounded by a cacophony of average “accounts”); this title could be the real deal  on BP and the spill.

Bergin knows his game, waited to present his thoughts and research in the fullness of time instead of a hurriedly scrambled “make a quick buck” work, has followed the oil major in question and the wider market for a while and has unique access to those close to the incident. Watch this space for a review!

Now, on to pricing and industry outlooks – nothing has happened since the Oilholic’s last blog on June 23rd that merits a crude change of conjecture. IEA’s move to tap in to members’ SPRs will not push Brent’s forward month futures contract below US$90 over the medium term. Feel free to send hate mail if it does! Analysts at ratings agency Moody's believe that (i) ongoing unrest in parts of the Middle East and North Africa (MENA); (ii) protracted supply disruptions in Libya; and (iii) lingering questions about OPEC supply are likely to keep crude at premium prices over the next 12-18 months.

In the past week, the press has received some ballpark figures from the agency. The release of 60 million barrels will take place in this month – but this will not be a straight cut case of two million bpd; the actual release will be much slower. The breakdown, as per IEA communiqués, will be -


  • USA: 30 million barrels (or 50% of the quota comprising largely of light sweet with delivery of their lot to be complete by the end of August), 
  • Europe: 18 million barrels (30%)
  • Asia: 12 million barrels (20%)
Finally, the British Bankers Association (BBA) conference last week also touched on crude matters. Gerard Lyons, Chief Economist & Group head of Global Research at Standard Chartered opined that Western economies are two years into a recovery and that growth prospects are far better in the East than in the West. Hence, he also expects energy prices to firm up next year.

Douglas Flint, Group Chairman of HSBC Holdings noted that China is now a major destination for Middle Eastern exports (to be read oil and gas, as there is little else). So we’re back where we started this post – in the East that is!

Discussing Offshore, BP & all the rest on TV

After researching the impact of BP’s disaster on offshore drilling stateside using Houston as a hub to criss-cross North America for almost a month, I published my findings in a report for Infrastructure Journal noting that both anecdotal and empirical evidence as well as industry data suggested no material alteration when it comes to offshore drilling activity. The reason is simple enough – the natural resource in question – crude oil has not lost its gloss. Consumption patterns have altered but there is no seismic shift; marginally plummeting demand in the West is being more than negated in the East.

So over a year on from Apr 20, 2010, on that infamous day when the Deepwater Horizon rig at the Macondo oil well in Gulf of Mexico exploded and oil spewed into the ocean for 87 days until it was sealed by BP on July 15, 2010, the oilholic safely observes that if there was a move away from offshore – its clearly not reflected in the data whether you rely on Smith bits, Baker Hughes or simply look at the offshore project finance figures of Infrastructure Journal.

After publication of my report on the infamous first anniversary of the incident, I commented on various networks, most notably CNBC (click to watch), that (a) while offshore took a temporary hit in the US, that did not affect offshore activity elsewhere, (b) no draconian knee-jerk laws were introduced though the much maligned US Minerals Management Service (MMS) was deservedly replaced by Bureau of Ocean Energy Management, Regulation and Enforcement (BOEMRE) and (c) Brazil is fast becoming the “go to destination” for offshore enthusiasts. Finally as I blogged earlier, the sentiment that BP is somehow giving up or is going to give up on the lucrative US market – serving the world biggest consumers of gasoline – is a load of nonsense!

So what has happened since then? Well we have much more scrutiny of the industry – not just in the US but elsewhere too. This increases what can be described as the diligence time load – i.e. simply put the legal compliance framework for offshore projects. Furthermore, without contingency plans and costly containment systems, the US government is highly unlikely to award offshore permits. So the vibe from Houston is that while the big players can take it; the Gulf may well be out of reach of smaller players.

Now just how deep is 'deepwater' drilling as the term is dropped around quite casually? According a Petrobras engineer with whom I sat down to discuss this over a beer – if we are talking ultra-deepwater drilling – then by average estimates one can hit the ocean floor at 7,000 feet, followed by 9800 feet of rock layer and another 7,000 feet of salt layer before the drillbit hits the deep-sea oil. This is no mean feat – its actually quite a few feet! Yet no one is in a mood to give-up according to financial and legal advisers and the sponsors they advise both here in London and across the pond in Houston.

To cite an example, on Oct 12, 2010 – President Obama lifted the moratorium on offshore drilling in the Gulf. By Oct 21, Chevron had announced its US$7.5 billion offshore investment plans there – a mere 9 days is all it took! Whom are we kidding? Offshore is not dead, it is not even wounded – we are just going to drill deeper and deeper. If the demand is there, the quest for supply will continue.

As for the players involved in Macondo, three of the five involved – BP, Anadarko Petroleum and Transocean – may be hit with severe monetary penalties, but Halliburton and Cameron International look less likely to be hit by long term financial impact.

How Transocean – which owned the Deepwater Horizon rig – manages is the biggest puzzle for me. Moody's currently maintains a negative outlook on Transocean's current Baa3 rating. This makes borrowing for Transocean all that more expensive, but not impossible and perhaps explains its absence from the debt markets. How it will copes may be the most interesting sideshow.

BP's still going ‘Beyond Petroleum’ in Houston

It is difficult to say whether Texans in general and Houstonians in particular are more irritated or more disappointed with BP. Perhaps the answer is a combination of both, but anti-British the Texans are not. Many here feel let down by the company, a sentiment which had already been on the rise following the Texas City refinery blast in March 2005. News that the company is now trying to sell the asset does not assuage that feeling here.

Many opine that when things were going horribly wrong in the Gulf of Mexico, BP could have done better, sought more cooperation from the government and not insisted it can handle things on its own. Some also blame their government of complacency for not intervening sooner and forcing BP’s hand.

Nearly a year on, while a sense of disappointment has not subsided, no one here seriously believes BP has turned its back on a lucrative American market – a withdrawal from refining and marketing ends of the business is more likely. I think it is a dead certainty from a strategic standpoint.

Now this ties in nicely to the company’s "Beyond Petroleum" campaign from a few years back. There was a fair bit of scepticism about it in England and elsewhere. However, it seems the company continues to go beyond petroleum in Houston. In 2006, BP said it would set up its alternative energy business in Houston on top of an existing solar business in Frederick, Maryland.

Five years hence and despite all what has happened, it is still going or rather has been kept going based on the 33rd floor of this city’s iconic Bank of America Center building on 700 Louisiana Street (see left). Asked about its prospects, the company did not return the Oilholics’ call. However, I visited the iconic building anyway courtesy of other occupants, especially Mayer Brown LLP, for which I am grateful.

The next 12 months are crucial for BP. Americans are a largely forgiving bunch, but as Texans say forgiving is one thing, forgetting is another matter! And many have pointed out their disgust at Transocean and Halliburton too. Unfortunately for BP – the 'crude' muck stops with them.

Chinese Tightening, Irish Overhang & ITPOES at it!

It has been an interesting five days over which, most notably, analysts at Goldman Sachs opined on Monday that the Chinese government will in all likelihood employ more tightening measures on the economy but their impact on the burgeoning economy’s oil demand for is likely to be “limited.”

The Goldman guys believe a far greater near term risk will come from the “current exceptional strength in diesel demand, which could push Chinese oil demand to new highs in November and December.” Fair dues I say, but not the best of expressions when talking about Ireland.

As further details about its imminent bailout are awaited not many in the City were keen to commit further funds towards crude futures. However, some city types I know were fairly cool about both the fate of the Irish and the connection of the country's troubles with an equities overhang on either side of the pond.

From Goldman analysts, the Irish and the Chinese to the ITPOES who were at it again last week. ITPOES are of course, the (UK) Industry Taskforce on Peak Oil and Energy Security, who warned the British government again last week that a new "peak oil threat" is likely to be felt in the UK within the next five years.

The ITPOES came into being in 2008 led by none other than the inimitable Sir Richard Branson. Their latest report, which is part rhetoric, part fact, is titled Peak Oil Implications of the Gulf of Mexico Oil Spill and was released on Friday (Available here).

Deepwater drilling, they say, is expected to constitute 29 per cent of new global extraction capacity by 2015, up from only 5 per cent. The result is that any future delays or problems associated with deepwater drilling in wake of the BP Gulf of Mexico accident will have much greater impact on supply than is the case today. Wonder whether that implies the end of "cheap oil" rather than the nearing of "peak oil."

Crude Sort of a Month (So far)

We are nearing the end of September and crude oil just cannot shake off the linkage with perceived (rather than prevalent) risks to the health of the global economy. In fact, for lack of a better phrase - the “on” or “off” risk has been causing price fluctuation for some eight weeks now.

My contacts in the City also voice concerns about the next round of G20 opting for further regulation on commodities trading. Although it is the kind of rhetoric they have indeed heard time and again over the decades; it irks their collective psyche.

Overall, most expect crude oil prices to remain in the range of $73 to $85 until at least Q1 2011. Analysts at Société Générale CIB actually have a much wider ranged forecast to the tune of US$70 to US$85. In the oil business its best to avoid generalisations especially when it comes to forecasts, but a return to a US$100 plus price is not forecast by much of the wider market before Q1 2012 at the earliest.

Furthermore, crude stocks haven’t altered all that much. Société Générale CIB’s Global Head of Oil Research Mike Wittner notes in a recent investment note that:

“Despite 12 months of global economic recovery, stocks are little changed from a year ago, and are still at the top of their five-year range. OECD combined crude and product inventories remain stubbornly high at over 61 days forward cover. In other words, the increase in crude and product consumption over recent quarters has been matched by an increase in supply of about the same magnitude.”

In fact the big story, which Wittner also alludes to in his note, is the surprisingly large increase in supply from non-OPEC exporters while the cartel’s output itself has been stable. Looking ahead to the OPEC summit on Oct 14, which I will be attending in Vienna, the cartel is widely tipped to hold production levels steady at 29.0 million barrels per day.

Elsewhere in this crude world, Moody’s outlined potential Deepwater Horizon disaster liabilities for Transocean in an interesting report published on Monday. The report notes that Transocean’s credit risk has increased due to the disaster, although it is hard to quantify by how much.

While much depends on unknown variables, Transocean's stake is likely to be limited to 10% of the total liabilities, which could reach as much as US$60 billion, Moody's said. The recent downgrade of Transocean's long-term credit rating to Baa3 from Baa2 reflects that.

Kenneth Austin, Vice President & Senior Credit Officer at Moody's, feels that Transocean has sufficient cash, free cash flow and credit arrangements to address a US$6 billion responsibility without losing its investment-grade rating. “But any damages beyond that could force the company to consider ways to raise additional capital," he added.

For now, Transocean's indemnification agreement with BP - the largest partner and operator of the Deepwater Horizon rig and Macondo well - leaves BP responsible for the damages, unless the oil giant challenges the agreement in court, the report said.

Finally, the wider market has got word on what is being touted as the mother of all energy stock floatation’s and the largest share issue in corporate history – i.e. Petrobras’ attempt to raise something in the region of US$64.5 to US$74.7 billion. News emerged on Thursday that the final valuation was US$70 billion.

Following my earlier query, a company spokeswoman told me that Petrobras issued 2.4 billion common shares priced at BRL 29.65 (US$17.12) each and 1.87 billion preferred shares at BRL26.30 (US$15.25) each. The capital from the much delayed IPO will finance development of offshore drilling in the country’s territorial waters. The Brazilian government also gets its fair “share” in return for giving Petrobras access to up to 5 billion barrels of oil.

A Bashed-up BP and a Desperate President

Just how much political capital is worth is one tough question? President Obama is playing a strange and desperate game in his repetitive bashing of BP over the Deepwater Horizon oil spill. A clear strategy seems to be emerging – whenever the President feels the heat, he calculates that a rant (sprinkled with real or staged anger) against BP will help. It makes for good political theatre and to a certain extent it plays out well to an American audience. Having trawled the blogosphere as well as key US news reports, I found very little, if any, mention of Transocean or Halliburton or the fact that it was a rig built, operated and managed by Americans.

Obama can’t bash BP and see all of the pain being felt across the Pond. As many commentators on either side of the Atlantic, including the BBC’s Business Editor Robert Peston, have noted nearly 40% of its shares are held in the US. The financial pain will and perhaps already is being felt in Britain – whether we’re talking pension funds or investment trust ISAs. But the Brit’s wallets, Gulf Coastline Residents and wildlife would not be the only ones to suffer.

Long-term investors are not panicking (yet!) according to my investigations. If anything, from what I hear in the City, many opine now would be a “good time to buy BP shares” on the cheap. One mute point is that crude oil is trading in the circa of US$71 – 77 per barrel in recent weeks. It stood at $74-plus levels the last time I checked. It is not as if crude futures are trading at sub $10 levels, and the US is the only market BP operates in?

I would stress that no one denies the Deepwater Horizon Gulf oil spill is an appalling tragedy in more ways than one. However, drilling in the Gulf is crucial for the energy security of the United States. Obama acknowledged just as much in a speech in March prior to this incident. This morning the International Energy Agency (IEA) opined that a long-term impact on future off-shore supply was unlikely in wake of the incident.

“The longer-lasting impact of Deepwater Horizon on U.S. oil supplies may depend on whether operational negligence on the part of companies or regulators, or rather shortcomings in current operating procedures and regulatory structures, were the key cause. The former might suggest a less profound impact on future oil supply than the latter,” the agency said.

Additionally, the IEA made another interesting comment. It said the US government was now belatedly following the steps taken by the UK after the Piper Alpha disaster (1988) - but noted that scores of new offshore fields were developed in the subsequent demand.

In the interim, what’s influencing markets’ sentiment about BP momentarily is that both the US President and the company’s executives sound desperate given the battering they’ve taken in recent weeks. Neither is helping either which is a real shame.
